Equity vs Debt Mutual Fund Taxation in India: What Investors Need to Check
Check fund classification, purchase dates, holding periods and tax provisions before selling.
Mutual fund tax depends on the statutory fund classification, acquisition date, holding period, transaction and investor status. “Equity” and “debt” marketing labels alone are insufficient. This guide checks the official Income-tax Act, 2025 as amended by Finance Act, 2026, then identifies the case-specific and later-law checks needed before relying on an actual tax calculation.
Classify the fund before applying a rate
The official amended Act contains separate treatment for equity-oriented fund gains and specified mutual funds. Confirm the scheme's tax classification from current documents, including any statutory portfolio tests; international equity, hybrid and fund-of-funds products can differ from a simple domestic equity scheme.
For relevant equity-oriented units, the ordinary short-term holding threshold in section 2(101) is twelve months. Section 196 applies 20% to qualifying short-term gains subject to its securities-transaction-tax conditions. Section 198 applies 12.5% to qualifying long-term gains exceeding the aggregate ₹1,25,000 threshold, again subject to conditions.
These are base tax provisions, not complete tax bills. Residency, unused basic exemption, losses, surcharge, cess and special circumstances can change the calculation. Do not describe the annual long-term threshold as an allowance separately available for every fund or redemption.
Understand the specified-mutual-fund override
Section 76 treats gains on specified-mutual-fund units acquired on or after 1 April 2023 as short-term under its special computation. The definition includes funds investing more than 65% in debt and money-market instruments, or funds investing 65% or more in units of such funds, with the prescribed averaging basis.
That override means a long holding period alone does not necessarily produce long-term treatment. Confirm the exact fund and acquisition lot before applying general holding-period rules. A statement that every debt fund becomes eligible for one long-term rate after a fixed number of years is unreliable.
Older holdings and products outside the specified definition need separate analysis. Gold, international, hybrid and other fund structures should not be assigned tax treatment solely by their names. Statutory definitions and dates can matter more than the asset category shown in an investing application.
Calculate two transparent examples
Assume a hypothetical resident investor has ₹2 lakh of eligible section-198 long-term gains across all relevant holdings for the tax year, no losses, no unused-basic-exemption adjustment and no other complications. The base calculation is (200000-125000)*12.5%, or ₹9,375 before applicable cess and surcharge.
If the same investor has already used the threshold elsewhere, it cannot be deducted again from this holding. A calculator must aggregate relevant gains at the taxpayer level rather than perform the threshold deduction independently on every statement line.
For a synthetic specified-debt-fund case, assume purchase cost ₹3 lakh, eligible sale proceeds ₹3.6 lakh and no deductible transfer costs. Gain is ₹60,000. Under the assumed applicable special classification, it is short-term; the actual tax depends on the investor's applicable ordinary-income computation rather than automatically using the qualifying equity short-term rate.
A purely illustrative 30% marginal rate would create ₹18,000 base incremental tax if the entire gain falls in that band and no other interaction applies. The 30% assumption is a scenario, not a statement that every debt-fund investor pays that rate. Recompute the full return where income crosses bands or affects relief.
Keep a lot-level record and check the event
Record scheme, plan, purchase date, units, cost, sale date, proceeds and statutory category. Each SIP instalment has its own acquisition date. Transfers, inheritance, segregated portfolios and scheme consolidations can require additional rules rather than a simple purchase-versus-sale subtraction.
A voluntary switch can create a disposal and fresh investment depending on its structure. A distribution is a separate tax question from redemption gains. Withholding, where applicable, is not necessarily final liability. Obtain the actual statements and avoid assuming a platform's estimated gain settles every reporting issue.
The Income Tax Department's transition FAQ distinguishes Tax Year 2026–27 income from AY 2026–27 filing under the older Act. Use the correct year and section references, including transitional acquisition rules where relevant.
Before publication as current tax advice, verify later amendments, scheme status, capital-loss treatment, applicable levies and non-resident rules. No personal return, actual redemption or official tax calculator was tested here. The framework helps organise evidence; it does not authorise a tax estimate without the missing investor-specific inputs.
Quick questions, clear answers
Does every SIP instalment become long-term together?
No. Each acquisition lot has its own date and must be assessed under the applicable classification and holding rules. Obtain a lot-level capital-gains statement and verify the disposal allocation method rather than treating the first SIP date as the purchase date for all units.
Is a switch always tax-free because no cash reaches my bank?
No. A transaction can have tax consequences even where proceeds move directly into another investment. Distinguish an ordinary investor switch from a specifically exempt consolidation or other protected transaction, and verify the actual structure before assuming that no taxable transfer occurred.
Can I use an old online tax table unchanged?
Only after verifying its year, statutory definitions and effective dates against current primary sources. Acquisition-date transitions and special fund rules can make a familiar table incomplete. A table citing older section numbers may still explain history but should not be labelled current without reconciliation.
